    Alphabet’s shares faced a downturn in U.S. trading, even as the tech giant reported another quarter of remarkable growth in its Google Cloud division. The stock dipped approximately 1.3%, settling around $332.47, while the broader Nasdaq index enjoyed a rally, rising over 2%. This disconnect highlights a significant shift in investor sentiment; growth in artificial intelligence (AI) alone is no longer sufficient to satisfy market expectations. Investors are increasingly looking for that growth to translate into sustainable free cash flow.

    Despite this recent decline, Wall Street analysts remain optimistic about Alphabet’s future. Many maintain price targets in the range of $425 to $435, with an average target of about $428, suggesting a potential upside of nearly 30% from current levels. However, the road to achieving this valuation seems more complex than merely relying on earnings multiples.

    Exceptional Cloud Revenue Growth

    Alphabet’s operational performance remains strong, with total revenue increasing by more than 24% year-over-year, nearing $120 billion. This growth is underpinned by robust performance in search and YouTube advertising, which both continued to exhibit double-digit growth.

    The standout performer was Google Cloud, where revenue skyrocketed by 82% to approximately $24.8 billion. Operating income from the cloud segment more than tripled to $8.8 billion, with operating margins expanding sharply to 35.6%. This indicates that the cloud business is not only growing but doing so with increasing profitability as it scales.

    Moreover, the company reported a cloud backlog of $514 billion, up more than $50 billion from the previous quarter. Management anticipates that over half of this backlog will convert into revenue in the next two years, providing significant visibility into future demand.

    Concerns Over Cash Flow

    However, amid this growth, concerns over cash flow have emerged. For the fourth consecutive quarter, Alphabet’s capital expenditures have outpaced its operating cash flow. In the most recent quarter, the company invested about $44.9 billion in capital while generating approximately $39.1 billion in operating cash flow, resulting in negative free cash flow of around $5.9 billion.

    This reversal is notable, as free cash flow has historically been one of Alphabet’s strongest financial metrics. Investors are now questioning how long the company can sustain high levels of AI spending without generating equivalent cash returns.

    Chief Financial Officer Anat Ashkenazi has acknowledged that free cash flow will continue to face pressure. Alphabet has raised its capital expenditure outlook for 2026 to between $195 billion and $205 billion, with expectations for even higher spending in 2027.

    Valuation Challenges Intensify

    A pivotal issue for investors is whether Alphabet’s current valuation accurately reflects its AI potential or if reported earnings present an inflated picture of underlying profitability. The trailing diluted earnings per share stands at $19.91, but a large portion is derived from equity-related gains that remain largely unrealized. When excluding these effects for analytical clarity, the effective earnings base appears significantly lower, making the stock seem much more expensive than the headline price-to-earnings ratio indicates.

    Currently, Alphabet trades at approximately 16.7 times trailing earnings. However, using a more conservative earnings assessment could push that multiple above 30 times, suggesting that a price target of $420 would imply a significantly richer valuation than initially perceived.

    In summary, while Alphabet continues to show exceptional growth, especially in its cloud segment, the pressure on cash flow presents challenges that could impact its future valuation and investor confidence.
